It disables the 3rd party video driver and uses XP's internal VGA driver.

Generally speaking, yes. It is the lowest quality display available.

Vga mode is a basic mode which is useful if anything goes wrong or video settings get scrambled because *every* monitor will work with it.

Yep. It's also what the OS defaults to when you uninstall your display driver (for example, when you are installing a new driver).
