Your best bet is to use free M$ Virtual PC: http://www.microsoft.com/downloads/details.aspx?FamilyId=04D26402-3199-48A3-AFA2-2DC0B40A73B6&displaylang=en
No partition, no dual boot needed.

thank you for the reply... YES, I ALSO know that process, but I'm trying figure if I can install directly the windows 98 inside windows xp (without downgrading, partitioning or even using virtual machines).

you can also use vmware, which is just another virtual PC type program.

An excellent program, which I use myself. It's not free, though.

I don't know of anyone who would recommend installing both to the same partition and I've never tried it myself (but I'm guessing it's possible).  If you try it, you'd better back everything up first.

The default installation directory for both operating systems is "c:\Windows".  You can specify a different installation directory, but it would be confusing.

What file system is the Windows XP operating system using (FAT32 or NTFS)?

Windows 98 installs to FAT32 file system (and possibly FAT16).

Installing Windows 98 after Windows XP would overwrite the boot record.  You'd have to run Windows XP Recovery Console (from CD) to restore the Windows XP boot loader.  (Hope it works!)

The RC method isn't quite enough and will most likely fail...however This Will Do It.
